They will regrow wool inside a house but at a much slower rate than normal.

I think regarding sheep wool regen, it's not the location of the sheep (being in or outside a house). Rather, it's the proximity to other sheep. If you have 100 sheep on one tile their wool will respawn very, very slowly.

Thanks for the info guys. Separating them helped a lot. Can't have nearly as many but the re-grow rate is great so I'm happy!
